Understanding Discount Method Loans
What is Discount Method?
In discount method financing, interest is calculated upfront and deducted from the loan principal. You receive less than the face value but must repay the full amount at maturity. This results in a higher effective interest rate than the stated discount rate.
Common Uses
- Treasury bills (T-bills)
- Commercial paper
- Banker's acceptances
- Short-term business loans
- Some consumer finance products
Key Formulas
- Discount: Face Value × Rate × (Days/360)
- Proceeds: Face Value - Discount - Fees
- Effective Rate: (Cost/Proceeds) × (360/Days)
- Effective rate > Discount rate always
Important Considerations
- You receive less than borrowed amount
- True cost is higher than stated rate
- Compare effective APR, not discount rate
- Shorter terms = higher effective rates
- Add fees for true all-in cost
