Understanding Bai Bithaman Ajil (BBA)

What is BBA?

Bai Bithaman Ajil (BBA) means "deferred payment sale" in Arabic. It's an Islamic financing concept where the bank purchases an asset and immediately sells it to the customer at a marked-up price. The customer pays this selling price in installments over an agreed period.

How BBA Works

  1. Asset Identification: Customer identifies the asset they want to purchase
  2. Bank Purchase: Bank buys the asset at the original price
  3. Sale Agreement: Bank sells the asset to customer at cost plus profit margin
  4. Installment Payment: Customer pays the selling price in fixed monthly installments

BBA Formula

  • Selling Price = Principal + (Principal x Profit Rate x Years)
  • Monthly Payment = Selling Price / Total Months
  • Total Profit = Principal x Profit Rate x Years

Unlike conventional loans that use reducing balance method, BBA uses a flat rate calculation on the original financing amount.

Common Uses of BBA

  • Home Financing: Purchase of residential or commercial property
  • Vehicle Financing: Cars, motorcycles, commercial vehicles
  • Asset Financing: Machinery, equipment, and other tangible assets
  • Working Capital: Through purchase and sale of commodities

Important Considerations

  • BBA profit is calculated on flat rate basis, making it appear lower than equivalent conventional rates
  • Early settlement may include ibra (rebate) on unearned profit
  • The asset must exist and be identifiable at the time of sale
  • Some Islamic banks now use other contracts like Musharakah Mutanaqisah (Diminishing Partnership)
